What do you do when you go to someone and explain a issue that is going on and children feelings are really getting hurt and their self esteem. Their response to you is "God has been dealing with me to not be so involved so I will leave it in his hands"

I'd let them know that God has already given instructions clearly in His Word that we must deal with it. Then I'd suggest she also go back and read what happened to Eli and his sons because Eli knew their sin and did nothing.......

Well, I may not imply she and her children will meet untimely deaths, but I would discuss the issue and that God's will is clear that we must train our children. If that got nowhere, I'd have your Dh talk to hers.

I think I would say something like this. "I certainly don't want you to disobey the Lord's leading. But as I have not been given those instructions by the Lord I will be getting involved very deeply. I'm sure however I chose to deal with it will be fine with you since the Lord has instructed you to not get involved." Then I would go take care of the situation immediately and emphatically.

I was at such a loss for words at that. All I could think about is spare the rod spoil the child....Not that she needs to beat her kids but I truly believe with all my heart that the Lord is speaking of discipline.
